I have a video of my daughter dancing in
our living room, I would like to replace
the background image of our living room
and replace it with her dancing in space
or in front of a waterfall...is there a
way to do this with PowerDirector?

I guess somehow I need to cut the image
of her frame by frame
and paste it to a green screen?

Is there a way of doing this and what is this called?

The chrome key can be used to identify and remove individual colours. I doubt what you want to do is do-able since you haven't created the green screen back ground and although a multi-coloured background can in theory be removed over time (render and return) .... I don't think what you propose is feasable.
