Yes you do need to be connected to the Internet to activate the H.264 codec I'm afraid.
However, there is potentially a larger issue in that you may have problems with the activation once connected because you are running Windows XP. Due to older versions of Windows lacking the latest security protection technolgy, activating software on computers running these versions may not complete successfully. For security reasons, the activation server cannot still allow legacy OS to connect, as it may cause a data leak.
